It's not specifically listed on the support list for Converter, only Windows XP Professional is. XPe does have the same binaries as XP Professional, so it should probably work OK but there might be some minor differences which are causing the error you are seeing. Did you install and run Converter directly on that PC?

What platforms can Converter be installed on?

VMware Converter 3 can be installed on the following platforms: Windows XP Professional, Windows 2003 Server, Windows 2000 Professional, Windows 2000 Server and Windows NT SP6+ (IE5 or higher required)

The problem with XP Embedded is by default there are very few drivers and other pieces in the OS. I've built several XPe environments and each were setup to only work on the specific hardware they were built for.

You'd probably have to build an XPe image for VMWare in order to get it to work properly since none of the drivers or other bits and pieces will probably be there.

I agree with Chris - it is better to built a new XP-embedded instead.

Anyway - I once virtualized an existing XP embedded. Do it by hand - use FIX-IDE or FIX-VMSCSI patch depending on your vmx-file for the imported VM
